dvd player that can play mkv through usb or dvd ?

Short aswer is 'no'. DVD players invariably fall short in codec support, upgrade etc.

Heck...dvd players cant even play 720p avi files. It says 'resolution not supported'. I have the one with upscaling to 1080p, but still it cant play 720p avi files.

MY SONY DVD player played 720P divx movie files. But it doesnt support more than 720 P resolution .

The alternate options are wide ..
1.Hard disk media players like wetern digital..etc - will cost you just 2k more than SONY upscaling DVD player. (its around 7-7.5k)- Hard disk seperate.
2.Blu ray players - most of the blue ray players support MKV format.
3.PS3
4.HTPC.
