This is where audessey auto setup comes handy. Since your avr has no auto setup, you need to manually adjust the settings. Usually the satellite speakers can be set to a cross over between 80Hz to 120Hz and the subwoofer accordingly to 80Hz or 120Hz. When you set LFE+Main, the avr will send low frequency from the front audio channels also to the subwoofer in addition to the .1 channel. This can cause problems with dialogs since a part of these signals also get routed through the sub resulting in an unnatural deep or hollow sound through the sub. Set it as LFE so that only the discrete .1 audio channel in the movie is used.

Channel level should be adjusted depending on the distance of the speakers from your listening position. In your current settings, level of surround speakers should be reduced if you are sitting close to them.

Yes individual levels of all speakers have also to be optimised for a proper "surround effect" as per seating position.
